Why is PS CS3 putting rectangular symbols instead of spaces when typing?

That sounds like the font. Is it doing it for every font or just the current one?

Those are commonly called "tofu boxes" and represent missing glyphs.  Basically, that's a "letter" that doesn't exist in the font you have selected AND you have Missing Glyph Protection turned off (found under Preferences > Type).
