Does photoshop elements 7 allow editing and saving of sony nex raw files (.arw)

It should support RAW files from cameras release before Photoshop Elements 8 shipped. It won't directly support newer cameras - those will need to use the DNG converter for support.

No it cannot.You need a DNG converter if  you want to open it, and conversion kills the quality. That is why I use this:  http://www.aftershotpro.com/en/pages/arw-file/  which actually opens ARW file and not convert it to other format.
